DIY – Bathtub/shower remodel, how much to remove.

During a recent shower (OK like six months ago) a tile just fell out of the wall. In an effort to determine how wet everything was behind the tile I ended up removing all of the tile and drywall behind the wall. Currently, all that is left is the ceiling and this is where I am stuck. I plan on taking out the ceiling but I am not sure how far out to go. As you can see from the pictures there is a lip at the edge of the shower. Can I just rip out to the lower lip? How do I blend the backer board I plan on installing with the existing drywall? Last question, should there be insulation behind all the walls or just the exterior wall?
